Actually, the peanut butter was just a rumor. They had a small wire that would tickle him and he’d lift his lips.
 
Because Ed was a smart horse, eventually it was found he’d do that if Alan Young would touch his foot to Ed’s hoof, Ed would then “talk” and stop when Young removed his foot.
 
Eventually, Young didn’t even need to do that and Ed would “talk” after Young would deliver a line. It’s rather evident the longer into the series you go about how much Ed learned when to “say his lines”.
 
As for the peanut butter?
 
Reports circulated during and after the show’s run that the talking effect was achieved by crew members applying peanut butter to the horse’s gums. Alan Young said in later interviews that he invented the story. “Al Simon and Arthur Lubin, the producers, suggested we keep the method [of making the horse appear to talk] a secret because they thought kids would be disappointed if they found out the technical details of how it was done, so I made up the peanut butter story, and everyone bought it.”
