Queen Chrysalis isn’t exactly trustworthy, (and done some evil in the past, perhaps even more in this humanized world) so you can’t really blame Luna for being a bit hard on her, and mistrusting.
 
I have to admit though, making herself look like Luna’s sister was a nice way to get out of being punched, and making Luna drop her guard.

I would say Celestia would be the one with the power to sentience but she’s too busy being a cardboard cut out here so odds are Luna will just kill her

So, should Chrysalis be locked up in a dungeon? Well. Equestria has laws. Luna is presumably empowered to pass judgment. Based on the evidence available to her, Chrysalis committed some serious crimes, which are enumerated in the law along with standard punishments. She may have earned significant prison time.
 
Thing is, if you lock Chrysalis up in a dungeon with nobody loving her, wouldn’t she starve? And did she kill anybody? Not that we know of. So is what she did worthy of a death sentence? That’s a matter for Equestrian law that we can’t really confirm, but given the general kindness of the place, probably not. But perhaps nutrition can be arranged, or a substitute sentence meted out.
 
So we come down to the final question. Is the best end served by doing so? Chrysalis is worth no trust; is letting her go about this business, quite possibly putting citizens in harm’s way, worth delaying or avoiding another assault on the kingdom or some of its people?
 
You do deserve justice.
 
But justice isn’t always the best good.
 
Sometimes it might be best to give up something you have every right to.
 
Every act of mercy is an act of charity.

Chrysalis is a cool villain but she’s still a villain. Chrysalis did not have to kidnap Cadance and attack Canterlot. She could have tried to make a deal with Equestria. Chrysalis’ fight with Celestia was not a duel. Celestia acted in defense, just like shooting someone who breaks into your house. If the intruder kills you it’s murder. Because Celestia is royalty it would have been assassination.
